Under RBI norms, a loan is generally classified as a Non-Performing Asset (NPA) if installments remain overdue for more than 90 days. Usually, it is after this stage that lenders may initiate legal recovery proceedings, depending on the type of loan.

Borrowers facing genuine financial difficulties should contact their lenders as early as possible rather than waiting for recovery action to begin, says Shetty.

What legal action can banks take after a loan default?

The recovery options available to a lender depend largely on whether the loan is secured or unsecured.

For secured loans like home loans, vehicle loans or loans against property, the lender has a legal security interest over the underlying asset. If the borrower continues to default and the legal conditions are met, the lender may enforce that security interest in accordance with the applicable law, which can result in repossession or sale of the secured asset after following a due process.

For unsecured loans such as personal loans and credit card dues, there is no collateral backing the loan. In such cases, banks generally rely on collection efforts, demand notices and legal proceedings to recover the outstanding amount.

Regardless of the type of loan, lenders have to follow due process and comply with the RBI's recovery guidelines, says Shetty.

Recovery agents cannot use intimidation, harassment, abusive language or contact borrowers at unreasonable hours. Recovery efforts must respect the borrower's privacy and dignity and comply with RBI's Fair Practices Code, according to Kundan Shahi, Founder, Zavo.

Similarly, Shetty says recovery actions must be conducted fairly, transparently and respectfully without resorting to coercive or abusive practices.

If recovery agents violate these guidelines, borrowers have legal remedies available.

What can you do if recovery agents harass you?

If a recovery agent behaves aggressively or violates RBI guidelines, borrowers should first file a written complaint with the lender through its grievance redressal mechanism.

If the issue remains unresolved, the complaint can be escalated under the RBI Integrated Ombudsman Scheme, says Shahi.

When recovery agents engage in criminal intimidation, assault or other unlawful conduct, borrowers may also approach the police or seek relief through the courts.

Importantly, lenders remain responsible for the conduct of recovery agents acting on their behalf.

What should you do if you genuinely cannot repay the loan?

One of the biggest mistakes borrowers make during financial stress is avoiding the bank altogether.

Shahi says borrowers should instead proactively inform the lender about their financial difficulties.

Many lenders may be willing to consider loan restructuring, tenure extension or temporary repayment relief depending on the borrower's repayment history and the nature of the financial hardship.

Borrowers are also entitled to receive clear information regarding outstanding dues, applicable charges and the consequences of continued default.

The earlier the discussion begins, the greater the chances of finding a workable solution before legal recovery proceedings start.

How does loan default affect your credit score?

The financial consequences of default often continue long after the overdue loan is settled.

According to Shahi, loan default can significantly damage a borrower's credit score, making it more difficult to obtain future loans or credit cards. Even where credit is approved, borrowers may have to pay higher interest rates because lenders view repeated defaults as a higher credit risk.

The longer the default continues, the greater the potential impact on the borrower's credit history.

Can you rebuild your credit after a default?

Yes, but it usually takes time and financial discipline.

Shahi recommends clearing outstanding dues as early as possible or negotiating a settlement with the lender where appropriate. Once finances improve, borrowers should ensure all future EMIs are paid on time, avoid taking on excessive debt and periodically review their credit report for any inaccuracies.

"Financial setbacks may be temporary, but consistent repayment habits play the biggest role in restoring long-term financial credibility," he says.
